1. Does a faction need a tag? there are factions out there that fly without one.
2. If its a purely lawful faction, should it be BH, or house military/police?
3. if the faction will be protecting traders, should it have a trading faction like interspace/universal, or an ageira tag?

A faction does not need a tag, per se, but it helps. I'd say it depends on what you're doing. If you're going to help out the BAF, go for a BAF tag. If you're doing a police role, go for the BPA tag. If you're expecting to be paid for what you do, go BH tag

Before I reply I'd like to ask for clarification.
If it's lawful only then why not BH. Why merc? By the ID definition Merc is hinted to play the both sides of the fence. Not exactly lawful sounding.

I'd say it depends on their specific role. If it's lawful and protecting traders, I could see Police tags being used. Military makes me think they would also be doing militaristic things, especially given Bretonia's situation, though if that is the case it could make sense.
I think Universal/Interspace/Ageira, as you suggested, don't really work though as they are not Bretonian. What about something like Bowex?
BHG would also work, though it would make me think they were more in it for the money, which may or may not be the case.
That's my thoughts on the matter.

I would guess they would need Merc ID rather than BH so that they could kill Kusari, due to the war.
As for IFF, again, it depends on what their main operational priorities would be - if they are just looking for paid work then I would suggest BH tag

Bounty Hunters is one possible id for the faction, and obv. would need BH IFF, so that wouldn't require a poll.
I'm asking here what kind of tag would be required for the merc-id'd faction. I'm doing this for the sake of completeness, as i'm try ing to research all options thoroughly.
I'm with the 'not necessarily needed' group, but i wanted to poll the community.

The trouble is, we'd be helping the BAF and the Police, as well as protecting traders...but not necessarily going for bounties...

BAF tag should work just fine. Unless you wanna invest time getting the Freelancer tag...
No tag is simple to keep, just cancel missions everytime you get near full green to a faction, make sure the appropriate factions are red, then never kill NPCs or take on missions again.

If you are mercenaries working for bretonia, wave their flag, eg BAF. That will give you idea of "mercenary bought on long term"
Also maybe using civie line would be great to stand out from rest of BAFs from far away.

I voted for the BH tag simply because you are still technically a Bounty Hunter/Merc hired to work by Bretonia.
