Well, I was pretty excited for the update, but unfortunately, I am getting an error after DSupdate downloads it. The error is "Failed to extract dsupdate4857.zip from C:\DOCUME~1\<username>\LOCALS~1\Temp." I know that the zip is not corrupt as I can go extract the files.

I am running XP, I have tried running DSupdate.exe as administrator. Also, I installed Freelancer and FLMM in D: instead of C:, but that shouldn't be a problem, should it?

No, it's not a problem.
I have all my games in E: drive and they work flawless.

Try the new version of the updater - it fixes a bug that might cause this problem. Download it from here: http://forge.the-starport.net/gf/download/...e0.9_binonly.7z

Extract the files in this archive and copy them into the Freelancer\EXE directory. I think there are around 7 files.
(you might need 7zip to extract it - goto 7zip.org if your extraction program doesn't recognise the .7z extension).
