Yes it is allowed. The Merc tag states he cannot pirate regularly. He can pirate occasionally.
Plus it seemed more of a joint venture between a BU and the merc.

This might be an issue of misreading the intent of the info card.

I think the info card for Merc ID says something along the lines of: A merc IDed ship cannot pirate or trade regularly.

I believe the intent is: A merc IDed ship cannot pirate and a merc IDed ship cannot trade regularly.

I only try to point this out because I don't want anyone to make a mistake that could get them into trouble.

Merc ID is flexible to allow for any range of contracts a mercenary might underatake. They can pirate on contract, but they aren't allowed to just do it whenever, or all the time. Same with trading, assisting in smuggling or something similar, but they can't do it all the time. They aren't just unlawful bounty hunters.

Pilot carrying this ID is a mercenary who works for him/herself, unwilling to join the Bounty Hunters Guild or any other faction. Mercenary ID grants its owner right to fulfil lawful and unlawful bounty contracts, escort traders and smugglers, hunt pirates and terrorists, participate in military operations on lawful or unlawful side. Mercenary ID owner is not allowed to pirate or trade on regular basis.

If the infocard for the Merc ID said the following there would be no doubts :

Mercenary ID owner is not allowed to pirate, or trade on regular basis.

A comma makes all the difference.
As it is now, the word "regular" is modifying both the word "trade" and the word "pirate". Adding a comma would change the meaning so that "regular" only applied to "trade", and "pirate" would be a total prohibition.

I think they should be able to pirate if they are under contract from another pirate faction, but in that case only.

With the trading part... Not many mercenaries trade so it doesn't matter.
